5lbs of Muscle would be smaller in size than 5lbs of fat. Muscle is more dense and has more mass than fat. Talk about it in say, volume. 1cm^3 of Muscle weighs more than 1cm^3 of Fat.
So you could lose your fat and then bulk up, to find out that your body weight has actually increased, yes.
do running and eat protein after exercising hard.

or.. swimming, in the winter (indoors) or to give your knees a break.
Swimming with foot fins is a better muscle workout.
Swimming with nothing but your body is more cardio.
Kayaking for distance/speed is a good cardio and upper body endurance workout.
and, finally, if you really want to get rid of body fat.. marathon running.

Short summary: Run long distance (12-20+ mile) at a maintainable pace, hit "the Wall", keep going. Therein lies the shift from sugar/carbo-metabolism to carbo/fatty-metabolism.
Do NOT starve yourself. When the body is put under starvation conditions, it goes from a normal metabolism to a protein scavenging metabolism with an emphasis on efficiently storing anything it can get as fat.
In other words, when you starve yourself your body eats it's own muscles and gets hyper-efficient about storing scraps of food as fats. Your overall metabolism gets "slower" in effect.

2 dumb bells,1 curl bar, and a mixed set of 200 pounds of weights (or about 100 Kg, if that's the direction you swing) is enough to get by on.
All fits under a single-size bed.
I'm sure if you look around you could find a used weight set for cheap too.
TONS of fat-asses (literally) that buy a bunch of weightlifting equipment, not bothering to read the instructions that you have to actually use the weights to see any benefit - then sell it all for cheap 10 years later.
There's a pretty good book on what execises work what muscle groups, well illustrated, and generally focuses on using minimal equipment.

The book is originally written in French.. some of the illustrations show it.. but it's still a very good book.
