I dont think you can really say which country makes the best films. Its more about the culture of that country and the films that the culture produces. For example, American movies are often based around action and so on (yeah, im generalising a lot here), whereas European films might be more plot-driven. Not that America doesnt produce some great plot-driven films too. Like I said its all about the culture, and it comes down to personal taste.
But if I had to choose, I would say Europe, just because I think there more variety given the sheer number of different countries in Europe. I still love the odd American big-time action flick, but it has to be Europe just for variety.

America makes the best movies. But if you look at the ratio of good to bad films, Europe probably comes out on top. Purely because of the amount of awful shit that gets pumped out of Hollywood 24/7. There's a lot of great stuff mixed in with it, but so much overly sentimental sickening crap.

US only because they have been making movies ... well since forever (it seems) UK makes good films aswell
Japan, followed by Italy (I recommend the excellent "Battle of Algiers").
